Abstrakt

This study explores the influence of fiscal transfers on building state capacity, focusing on rule enforcement and tax registration at the local level. To identify the effect, I use an interaction of international commodity prices with a cross-sectional measure of resource transfers for each local government as excluded instruments. By analyzing 1838 Peruvian municipalities over the period of 2004-2022, the findings reveal that increases in fiscal transfers result in proportionally smaller increases in local state capacity adding to the difficulties of investing in building state capacity over a longer period. I also find that related aspects such as bureaucracy, public procurement, and public goods are unresponsive to higher fiscal incomes. While these results may help to explain why poor governance prevails in some resource-rich countries, they also support the idea that investments in state-building, from institutional reforms to revenue transfers, yield significant social benefits, but distortions in investment allocation and spending incentives could result in future benefits outweighed by their costs. These trends persist across different types of commodity rents and model specifications, emphasizing the need for a broader approach to developing state capacity that extends beyond state mechanisms and existing revenue-sharing frameworks.
